Apple Inc. (AAPL-Q307.47-2.05-0.66%) declines to publish a glossy annual report and with good reason. When a graph of your profit growth looks like the takeoff path for the space shuttle, you don’t need the usual array of staged photos and feel-good messages from the CEO to massage shareholders’ enthusiasm. You just have to point investors to the numbers and watch their eyeballs expand. This is, after all, a company that has quintupled its revenues over the past five years, that seems to conquer or invent entire new markets with effortless ease, that has $26-billion (U.S.) of cash and short-term securities just lying around on its balance sheet, looking for a purpose. And that has accomplished all of those feats while remaining hip, stylish and socially conscious. So what’s not to like about the miracle that Steve Jobs has wrought? Quite a bit, believe it or not. Apple’s products are wonderful; its long-term stock outlook much less so. Most analysts would disagree, of course. Out of 51 analysts following Apple, 46 have it rated as a “buy” and the remaining five as a “hold,” according to Bloomberg. The consensus is that the stock, now trading at around $310, will break above $370 this year. But let’s examine history. Back in the 1980s, Sony looked just as invulnerable as Apple does now. The Japanese company had invented the Walkman, controlled much of the market for televisions, and was a force in every major area of consumer electronics. But then came a string of reverses – the failure to establish Betamax as the standard for videotaping, the gradual erosion of its television dominance, the rise of low priced competition from South Korea. Microsoft provides yet another example of how quickly an apparently impregnable company can lose its prime perch. In the 1990s, it controlled the market for PC software and operating systems to such an extent that it faced a lawsuit from the U.S. Department of Justice for abuse of its monopoly power. But it was late to the Internet revolution, fell behind in innovation and turned off customers with underwhelming products such as Windows Vista, the New Coke of operating systems. As Sony and Microsoft demonstrate, powerhouses don’t suddenly collapse. Instead, they stumble and lose focus. While they’re still capable of producing decent products, they no longer dominate. They fade back into the pack and begin to look decidedly average. It’s not just tech companies that follow this path. In 2007, Michael Mauboussin of Legg Mason Capital Management looked at the returns on invested capital (ROIC) achieved by companies across a wide range of industries and found there is a surprisingly strong tendency for stellar companies to revert to the mean. Firms that were in the top quintile in 1997 had median ROIC in excess of 20 per cent, but these returns faded quickly. By 2006, the median ROIC of the 1997 stars was below 10 per cent. Mr. Mauboussin did find that some companies show persistently strong ROIC. But fully 59 per cent of the companies that were in the top quintile in 1997 had fallen out of that top group nine years later. If you’re of a betting mind, the odds suggest you should wager on top companies to drop back to average within a few years. “Both companies and investors tend to be too optimistic about future growth rates,” Mr. Mauboussin warns. Minor misses - major problems Can Apple beat the odds? Perhaps, but it would take only minor misses to drive down its share price. In the ruthlessly competitive market for consumer electronics, a company must reinvent itself every few years. So far Apple has managed to do so, but there’s no guarantee its streak will continue. Brian Marshall, an analyst with Gleacher & Co., estimates that three quarters of Apple’s revenue will soon come from the iPhone and iPad – products that didn’t exist four years ago. Think about what that means: Apple has introduced two market-defining products since 2007. Now to merely sustain its frantic pace of growth it must introduce another mega-hit every couple of years. Perhaps it will do so, but even Apple is not infallible. This is, after all, the company that brought us duds such as the Lisa, the Newton and the G4 Cube. Apple will face fierce opposition in its drive for growth. Wireless carriers, for example, have every reason to push customers to other smart phones to forestall the possibility that Apple will use the popularity of the iPhone to demand a bigger slice of the profit pie. At 21 times earnings, Apple’s shares trade at about a 30-per-cent premium to the stock market as a whole. Even after its spectacular recent successes, it produced $4-billion a year less in profit over the past year than unloved Microsoft. Still, the market insists that Mr. Jobs’ kingdom is worth $61-billion more than Bill Gates’s empire, based on the market capitalizations of the two companies. This makes sense only if Apple truly is a perpetual motion machine that can churn out a non-stop series of hits. History suggests that’s unlikely. By all means, buy Apple products – but think twice before buying its stock. //////////////////// Off the topic but interesting thesis... |

The good: Incredibly thin yet surprisingly sturdy; new trackpad gesture controls are very useful; remote optical drive makes living without a built-in drive much easier. The bad: Very limited connectivity; slower than other MacBooks; SSD hard-drive option is ridiculously expensive and standard hard drive is small; battery is not user replaceable. The bottom line: The design is revolutionary, but Apple's MacBook Air will appeal to a smaller, more specialized audience than the standard MacBook, thanks to a stripped-down set of connections and features.
